Cisco Systems (CSCO) — threat to the moat
Cisco's profits rose 30% in fiscal 2026 while its free cash flow fell 4%, because the AI business ties up inventory and credit.
Cisco's best earnings year in a decade was a weaker cash year. Net income rose from $10,180 million to $13,267 million, about 30%12. Free cash flow fell from $13,288 million to $12,767 million3.
The gap has three causes, all tied to the AI business. Inventory rose to $5.7 billion from $3.2 billion4; financing receivables rose to $8.3 billion from $6.5 billion5; and capital spending rose to $1,410 million from $905 million6, about 56%7.
Part of net income was also not cash. Fourth-quarter earnings included gains on investments of $869 million8.
Operating cash flow over a longer period shows the business is steady. It was $12,552 million in fiscal 20159, $15,831 million in fiscal 201910, $10,880 million in fiscal 2024 and $14,177 million in fiscal 202611. Fiscal 2024, with Splunk costs and a networking decline, was the weak year; fiscal 2026 is in line with the long run.
Taxes also moved the profit line. The provision for income taxes was $920 million in fiscal 2025 and $2,742 million in fiscal 202612, an effective rate of 8.3% rising to 17.1%13. Pre-tax profit therefore grew faster than net income, which strengthens the gap with cash rather than narrowing it.
In the long run earnings and cash converge, and Cisco's history of converting profit into cash is good. The warning is a second year of the same divergence: if free cash flow falls again in fiscal 2027 while earnings rise, the hardware growth will be costing more cash than it produces.
