American Express (AXP) — moat facet

American Express now spends more than four-fifths of what merchants pay it on rewards, partners and perks, so the moat is increasingly one it buys every year.

The part of the American Express moat that is changing fastest is the cost of keeping it. The company pays its cardholders and partners through three expense lines, which it calls variable customer engagement costs: Card Member rewards, business development and Card Member services1. Together they were $16,762 million in 2021 and $30,923 million in 202523, an increase of about 84%4 while discount revenue rose about 52%5.

Rewards are the largest line; benefits the fastest-growing.

Measured against the merchant fee, the bill has gone from about 68% of discount revenue in 2021 to about 82.7% in 2025 and about 86.1% in the second quarter of 20266. Measured against total revenue, it went from about 39.6% to about 42.8%7.

Each line has its own story. Rewards expense rose from $11,007 million to $18,409 million89; business development, mostly payments to partners, from $3,762 million to $6,457 million; and Card Member services, the cost of lounges and credits, from $1,993 million to $6,057 million1011, about three times12.

The reason Amex pays is the loop. A cardholder who earns rich rewards spends more on the card; the spending earns the merchant fee; the fee pays for the rewards. As long as the fee and the card fees grow faster than the bill, the loop pays for itself. Since 2021 the bill has grown faster than the merchant fee, and the card fees and interest income have covered the gap.

This is what the moat increasingly is: loyalty bought with rewards paid to cardholders. It is a strong position while American Express can afford the bill, and a contested one because a rival with a deeper balance sheet can offer similar rewards.

The pages below take the bill apart: the ratio itself, the benefits line that tripled, the points liability behind the rewards, and the cobrand partners who share in it.

The bill also has a hidden dimension: timing. Rewards are expensed when points are earned, at an estimate of what they will cost, and the Membership Rewards liability that results was $16.5 billion at the end of 202513. Card Member services are expensed as benefits are used. Business development payments follow contracts with partners that run for five to ten years14. None of the three lines can be cut quickly, which is why the ratio climbs when discount revenue slows.

The company's own guidance allows for more of the same. On the second-quarter call it said revenue ahead of plan would be reinvested in growth initiatives rather than added to earnings15, and it kept its earnings guidance unchanged. Spending on the loop is a choice management is making deliberately, with the returns still near a third on equity.

The number that tests this moat is the incentive ratio. At about 86% of discount revenue in the latest quarter16, it has room to rise only a little before the merchant side of the loop contributes nothing; a full year above 90% would mean the network's most distinctive advantage had become a rebate scheme financed by card fees.
