Morgan Stanley (MS) — threat to the moat
Morgan Stanley's investment bank saw its pre-tax profit fall by more than 60% in two years before recovering, which is the cycle this business cannot escape.
The institutional franchise has shown in recent memory how much its profit can fall. Institutional Securities earned pre-tax income of $11,814 million in 2021, $6,715 million in 2022 and $4,476 million in 20231. Its pre-tax margin fell from about 40% to about 19%2.
Nothing structural broke. Deal volumes fell, underwriting almost stopped, and trading returned to normal after two exceptional years. But the business's costs did not fall as fast as its revenue, and the firm carried severance and other charges in 20233.
The recovery since is equally sharp: pre-tax income was $11,237 million in 20254. The swing, roughly $7 billion in each direction within four years, is larger than Investment Management's entire revenue.
The whole firm felt it. Net income applicable to Morgan Stanley was $15,034 million in 2021, $11,029 million in 2022 and $9,087 million in 20235, a fall of about 40% in two years6. Return on equity dropped to 9.4% in 20237, below the assumed cost of equity, even though the wealth business kept growing.
A business whose profit halves in two years is not a wide moat, however strong its position. The pre-tax margin in the next weak year is the test: holding above 25% would show the franchise had become steadier than in 2023.
