Chipmakers cannot learn a new process without finding its defects, and KLA sells the tools that find them at a 46% return on capital.
KLA's moat is that chipmakers cannot learn without it. Every new node starts with processes that do not work reliably, and the time it takes to find and fix defects is the time before a fab can sell its chips. KLA sells the tools that find them. That makes its product the cost of learning, and chipmakers pay it rather than lose months.
The evidence is in the returns. By the repo method KLA earned 46.4% on invested capital in fiscal 2026, against an assumed 9% cost of capital, up from 13.0% in fiscal 20151. The figure is understated, because the method does not deduct the $3.25 billion of marketable securities KLA holds2. The process control segment's gross margin has stayed between 63.5% and 65.2% for nine years3.
Four advantages carry it. The Process Control Franchise is the core: a business KLA says is about seven times its nearest rival's, with 44.8% segment profit margins4. Where the Leading Edge Spends explains why the franchise grows: its customers are the fabs doing the hardest work, and they pay 70% to 90% of a tool's price within two months of shipment5. The Installed Base Pays Every Year shows the tools earning again: service revenue of $3,125.9 million6, which rose even in fiscal 2024. And The Capital Machine shows what KLA does with the cash: 88.9% of free cash flow returned in fiscal 20267.
The weaknesses are outside the core. The businesses bought with Orbotech have been written down by $785.2 million8, and KLA's customers are few, which the Major Clients pages examine.
The moat is visible even after tax. KLA's effective tax rate was about 13.8% in fiscal 20269, and net income was 35.6% of revenue10. A company that keeps 36 cents of every revenue dollar after tax, in a capital-goods industry, is being paid for something its customers cannot easily get elsewhere; the filings show it is paid for knowing whether a process works.
The return has held through the one purchase that disappointed. When KLA bought Orbotech, invested capital roughly doubled, from $3,020.0 million in fiscal 2018 to $6,224.0 million in fiscal 2019, and the return fell to 21.7% in fiscal 202011. It has since climbed back above 40%12, as the process control business grew into the larger capital base.
The moat is wide. Its falsifier is the return on invested capital: a full year below 30% while revenue grew would mean chipmakers had found a cheaper way to learn.
