Palo Alto expects memory and tariff costs to keep rising, and its product margin has already fallen two points.

Palo Alto has told investors to expect its hardware costs to keep rising. Management said it expected "rising commodity costs to persist in our hardware business particularly as it relates to memory and storage"1, and the 10-K warns that tariffs may require it "to further raise prices on our hardware products"2.

Both margins fell in fiscal 2026.

The effect is visible already. Product gross margin was about 77.1% in fiscal 2025 and about 75.1% in fiscal 20263. Company-wide non-GAAP gross margin in the fourth quarter was 74.8%, down 100 basis points4.

A firewall vendor can pass some cost increases on, because customers rarely change firewalls over a price rise. But higher hardware prices can also delay refreshes or push customers toward software firewalls and cloud services, where Palo Alto competes with the cloud providers themselves.

Palo Alto's inventory is small, which limits the damage from a sudden cost change. Write-downs of $4 million in fiscal 20265 suggest the company is not holding much stock bought at old prices. The exposure is in the future purchases, where the 10-K warns that tariffs have affected some components6.

The test is the product margin. If product gross margin falls below 73% in fiscal 2027, the cost increases are not being passed through, and the hardware that anchors the platform is becoming a drag on it.
