Palo Alto turned $307 million of reported profit into $4.1 billion of free cash flow, because customers pay first and much of its cost is paid in stock.

Palo Alto generates cash on a scale its income statement does not show. Free cash flow was $4,113 million in fiscal 20261, about 35.8% of revenue2, against net income of $307 million3. On the company's adjusted measure, free cash flow was 38.4% of revenue4.

Five times larger in six years.

The cash has grown steadily. Free cash flow was $821.3 million in fiscal 20205, $3,100.8 million in fiscal 20246 and $3,469 million in fiscal 20257. The company targets a 40% adjusted free cash flow margin in fiscal 20288.

The gap has three causes. Customers prepay, so cash arrives before revenue is recognised. Acquisition accounting charges amortization that uses no cash. And share-based compensation, $1,774 million in the cash flow statement9, is an expense paid in stock rather than cash.

The first two are genuine strengths or harmless accounting. The third is a real cost, taken up in the threat below, and it is why free cash flow overstates what shareholders keep.

The cash is being used in three ways: acquisitions, buybacks and investments. In fiscal 2026 Palo Alto bought back 7 million shares for $1,000 million10, paid $2,842 million in cash for Chronosphere and $2,308 million for CyberArk11, and still ended the year with about $7.9 billion of cash and investments12.

Cash generation of this scale lets Palo Alto fund acquisitions, buy back stock and hold net cash without borrowing. Against the 40% target, the fourth quarter delivered an adjusted free cash flow margin of 37.8%13. A fall below 35% would mean the prepayment engine is slowing.
