Palo Alto Networks (PANW) — moat facet
Palo Alto's customers prepay more than a year of revenue and sign contracts for nearly two, which funds the company and ties the customers to it.
Palo Alto's economics are those of a subscription business funded by its customers. At 31 July 2026 it held $14,756 million of deferred revenue1, about 1.29 times a year's revenue2, and had $21.2 billion of contracted revenue not yet recognised3. Customers commit for years and pay much of it upfront.
That is why cash flow and profit tell such different stories. In fiscal 2026 operating cash flow was $4,553 million and free cash flow $4,113 million, against net income of $307 million4. Free cash flow was about 35.8% of revenue5.
The advance payments are evidence of a moat. Customers do not prepay years of service to a vendor they expect to replace, and the length of the contracts, rising over time, shows a growing willingness to commit. They are also a source of capital: Palo Alto has net cash of about $6,132 million after its convertible notes6 and has funded most of its acquisitions without borrowing.
Two things weaken the picture. First, much of the gap between cash and profit is stock-based pay, $1,774 million in fiscal 20267, a real cost that the cash flow statement adds back. Second, the company is moving customers toward annual billing8, which spreads the cash out.
The net cash position is wide or narrow depending on what is counted. Cash of $2,514 million, short-term investments of $557 million and long-term investments of $4,835 million, less $1,774 million of convertible notes, leave about $6,132 million910. A narrower measure that excludes long-term investments and includes leases gives only about $504 million11. Either way, Palo Alto does not depend on lenders.
Deferred revenue has grown faster than revenue over the long run: $2,888.7 million at the end of fiscal 2019 against revenue of $2,899.6 million1213, about one year of sales, and $14,756 million against $11,480 million in fiscal 20261415. The prepaid balance went from one year of revenue to about 1.29 years16.
The advance-payment model is the most durable part of Palo Alto's moat, and it predates the platform strategy. Free cash flow after stock pay, about $2,339 million in fiscal 202617, is the figure that captures both its strength and its cost; if it stops growing while reported free cash flow rises, the company is paying its people with the shareholders' growth.
