Applied's services earn a 33% gross margin against 54% on the machines they maintain.
The service business is steadier than the machines but less profitable. Its gross margin was 33.4% in fiscal 2025 against 54.2% for Semiconductor Systems1, and its operating margin 28.1% against 35.5%2. Every dollar that moves from machines to services lowers the company's average margin.
The gap exists because service is labour. Engineers at customer sites, spare-parts inventory and logistics cost money in a way that a tool design, once paid for, does not. The segment's gross margin actually fell in fiscal 2025, from 34.3% in 20243.
This is not a threat to the business so much as a limit on how much the annuity is worth. A company whose profit came mostly from services would be steadier, and also less profitable, than Applied is today.
The gap is not closing quickly. On the fiscal 2026 basis the services operating margin was 29.2% for the nine months, against 34.0% for systems4. The two have moved together, both rising, which suggests the whole company is pricing better rather than services catching up.
The gap to watch is between the two segment margins. If services close it, rising toward 35%, the annuity is becoming more valuable; if it widens again, the service line is being priced to keep customers rather than to earn.
