Applied earns a high return on its shareholders' money. Net income divided by average equity was 48.0% in fiscal 2023, 40.6% in 2024 and 35.5% in 20251.

The decline has two causes. Equity has grown, from $16,349 million at October 2023 to $20,415 million at October 202523, because the company earned more than it returned. And net income fell in fiscal 2025 because of the higher tax rate4.

The return is also flattered by the buybacks, which shrink equity, and depressed by the large investment portfolio, which earns less than the business. Publicly traded equity securities alone were worth $1,979 million at July 20265.

The balance sheet has grown faster than the business lately. Equity was $12,194 million at October 2022 and $25,626 million at July 202667, more than doubling in under four years, while revenue grew by about a fifth8. Price-to-book was 14.69 in September 20269, a sign that the market values the business far above what the owners have put in.

The fall in the return is not yet a problem. Even at 35.5%, Applied earned more than three times an assumed 10% cost of capital on its equity10. The concern is the direction: two consecutive declines in a period of rising revenue.

Return on equity is the simplest check on whether the moat earns its keep. It would be undermined if it fell below 25% in a year of record revenue, because that would mean the capital was growing faster than the business could use it.
