Analog Devices (ADI) — threat to the moat

ADI's gross profit fell 32% in fiscal 2024 on a 23% revenue fall, the cost of owning fabs that do not shrink when orders do.

A fab costs almost the same whether it runs full or half empty, and ADI's gross profit showed that in fiscal 2024. Gross profit was $7,532.5 million in fiscal 2022 and $7,877.2 million in 2023, then $5,381.3 million in 20241, a fall of 31.7%2 on revenue that fell 23.4%3. It recovered to $6,773.5 million in fiscal 20254.

Gross profit fell by almost a third in one year.

Gross profit falling faster than revenue is the signature of fixed cost. The reported gross margin went from 64.0% to 57.1%56. Part of the fall was lower factory loading; part was inventory reserves taken as demand dried up. The 10-K notes that "Because of the cyclical nature of the semiconductor industry" the company writes inventory down to net realisable value7.

The hybrid model limits the damage. With more than half its wafers bought from foundries, ADI can cut outside orders first and keep its own fabs busier. A fully owned model would have fallen further. But four fabs and several test sites still carry a large fixed cost, and fiscal 2024 was a moderate downturn, not a collapse.

The current cycle is running the other way: reported gross margin was 67.3% in the third quarter of fiscal 20268. The test comes in the next decline. If gross profit falls by more than 1.5 times the percentage fall in revenue again, the owned fabs will be amplifying the cycle rather than smoothing it.
