Sumitomo is the cheapest of Japan's five large trading houses because the market still remembers its losses.
Sumitomo competes with the other large Japanese trading houses for acquisitions, partners and people, and with specialists in each of its businesses. Among the five houses Berkshire Hathaway invested in, it is the cheapest on trailing earnings: 13.90 times, against 14.19 for Marubeni, 15.75 for Mitsui, 17.77 for ITOCHU and 20.12 for Mitsubishi12345. The discount reflects the company's record. Its history includes a loss of ¥153.1 billion in the year to March 202111, and its return on equity was 9.4% as recently as the year to March 202412. The market is pricing a portfolio that is still being repaired.
Outside the trading houses, its competitors are specialists. In aircraft leasing the largest is AerCap, ahead of Sumitomo's combined SMBC Aviation Capital and Sumisho Air Lease13. In IT services, SCSK competes with Japan's other systems integrators. In power, it competes with utilities and other developers for contracts.
Some of the specialists are also partners. Sumitomo bought Air Lease with SMBC Aviation Capital, Apollo and Brookfield14, investors who compete with it for aviation assets elsewhere.
The trading houses also compete for the same investors. All five are now more than 10% owned by Berkshire Hathaway15, which describes its holdings as very long term16. For other investors choosing among them, Sumitomo's lower multiple is the main argument; its record is the main counter-argument.
The measure is Sumitomo's price-to-earnings ratio against its peers. Narrowing the gap to Marubeni and Mitsui would show the market accepting that the losses are behind it.
The valuation gap is unchanged; returns have improved.
The market's discount on Sumitomo; narrowing would show confidence in the rebuilt portfolio.
