IBM (IBM) — moat facet
Red Hat is a good business bought at a price it has not yet earned back: $7.3 billion of revenue against $35.1 billion paid.
IBM bought Red Hat on 9 July 2019 for $190 a share, an equity value of about $34 billion1. The auditor put total consideration at $35.1 billion, of which $23.1 billion went to goodwill and $13.5 billion to intangible assets2. IBM funded it with cash and debt3, and suspended its share repurchases when the deal closed4. It has not resumed them.
Seven years on, the business is worth having. Hybrid Cloud, which IBM now labels Red Hat, brought in $5,827 million in 2023, $6,490 million in 2024 and $7,327 million in 20255, growth of 11.4% and 12.9%6. It includes Red Hat Enterprise Linux, OpenShift, Ansible and Red Hat AI7.
The arithmetic of the price is less comfortable. Annual revenue is about 21% of what IBM paid8. IBM does not report Red Hat's profit separately, but the Software segment as a whole earned a 33.1% margin in 20259. At that margin a $7.3 billion business earns roughly $2.4 billion before tax10, about a 7% pre-tax return on the price, below the 8% hurdle used here.
So Red Hat has not yet earned its cost of capital on the price, even though it has more than justified itself as a business. Its value to IBM is partly strategic: it is the neutral layer that lets IBM sell into every cloud.
The deal also set IBM's capital policy for the years that followed. In 2019 IBM repurchased 10.0 million shares for $1.3 billion before the program "was suspended at the time of the Red Hat closing"11. Between 2015 and 2019 it had spent $18,255 million on buybacks1213. Since then its only repurchases have been shares withheld for tax on employee awards, $1,018 million in 202514. The cash that once bought back stock now buys companies.
What to watch is Red Hat revenue against the price. After a 21% tax, the business earns about 5.5% on what IBM paid15. To earn 8% after tax at the Software margin, revenue has to reach about $10.7 billion, roughly three years away at 12.5% growth and nearly eight at 5%16.
