IBM (IBM) — threat to the moat
IBM's software margin looks five points better since 2024 partly because $1.7 billion of stock pay no longer counts.
In January 2024 IBM changed how it measures its segments. It removed stock-based compensation and net interest from segment profitability and renamed the measure "segment profit"1. The same change moved the Weather Company to divested businesses and Security Services from Software to Consulting2.
The excluded cost is not small. Stock-based compensation was $1,715 million in 2025, up $404 million3. In the reconciliation to pre-tax income, IBM deducts $1,685 million of it from $16,364 million of total segment profit4, about 10%5.
Excluding it is common practice, but it flatters the comparison with Software's own history. Under the older measure, pre-tax income from continuing operations, Software earned 25.0% in 20236; under the new one, 30.0% for the same year7. Part of that gap is the Security Services move, but part is simply the costs that no longer count.
Net interest was removed at the same time, and it is also growing. IBM's reconciliation deducts net interest excluding Financing of $1,312 million in 2025, against $984 million in 2024 and $973 million in 20238, up about 33% in a year9. As IBM borrows to buy software, the interest cost of those purchases never appears in the software margin at all.
This is a low threat to the business. It matters for anyone judging the moat by its margin: if stock compensation keeps growing faster than revenue, the true margin is rising more slowly than the reported one.
